2Q26F: Weaker but on the cusp of recovery

We expect the sector's 2Q26F earnings to fall by 6%QoQ and 5% YoY due to NIM compression. We raised our earnings forecasts by 6% each for 2026 and 2027 to reflect an upgrade in the GDP forecast, and now expect earnings to be flattish in 2026 and grow 5% in 2027. Banks’ earnings are on the cusp of recovery at the end of the rate cut cycle and the start of an investment cycle, with a decent dividend yield of 4-7%. We prefer large banks as our sector picks to capture the start of the investment cycle, which will be a key turning point for the banking sector in the long term. In addition to KTB, we thus add KBANK and BBL as sector picks.

Preview 2Q26F: Weaker both QoQ and YoY. We expect the banking sector’s 2Q26F earnings to fall by 6% QoQ and 5% YoY, mainly due to NIM compression. We expect NIM to minimally squeeze by 4 bps QoQ and find a bottom in 2Q26 as the rate cut cycle came to an end in February on inflationary pressure triggered by the war in the Middle East. Loans are expected to continue expanding at a gradual pace of 0.8% QoQ, 1.7% YoY, and 1.7% YTD in 2Q26. Credit cost is expected to be stable QoQ on the back of somewhat stable asset quality and an easing in asset quality risk after the resolution of the conflict in late June. We expect net fee income to remain robust, similar to 1Q26, supported by the wealth management business amidst a more favorable stock market environment. Meanwhile, we expect smaller gains on financial instruments and investments amidst rising bond yields. Opex is expected to remain tight. On a YoY basis, we expect KKP to deliver the strongest earnings growth at 30% YoY in 2Q26, driven by rising fee income from wealth management and easing credit cost from smaller losses on repossessed cars.

Raised earnings forecast upon the GDP upgrade. We raised our earnings forecasts by 6% each for 2026 and 2027 to reflect an upward revision of Thailand's GDP forecast by the BoT. The BoT raised its GDP forecasts to 2.3% from 1.5% for 2026F and to 2.0% from 1.8% for 2027 as a result of 1) continued strength in electronics exports, 2) a smaller-than-expected impact from the Middle East conflict, and 3) support from the government’s Bt400bn emergency borrowing decree. We thus cut credit cost forecasts by 5 bps each for 2026 and 2027 and now expect the sector’s credit cost to slightly ease by 5 bps each in 2026 and 2027. We also slightly raised the sector’s loan growth forecasts by 40 bps to 2.7% in 2026 (mainly at KBANK and KKP) and by 100 bps to 4% for 2027 to reflect the start of an investment cycle. We now expect the sector’s earnings to be flattish in 2026 and grow 5% (6% excluding TTB, whose effective tax rate is expected to rise upon the depletion of its tax benefits) in 2027.

On the cusp of recovery at the end of the rate cut cycle and the start of an investment cycle. We believe that banks’ earnings are on the cusp of recovery at the end of the rate cut cycle and the start of an investment cycle. With no pressure from the rate cut cycle, we expect NIM to minimally improve in 2H26 and 2027 on easing cost of funds from deposit repricing and a rising loan-to-deposit ratio. We see a long-term recovery in loan growth with upside from the return of Thailand's investment cycle, supported by skyrocketing BoI investment applications to a record-high Bt1.02trn in 1Q26 vs. Bt1.88trn in 2025. Excluding gains on financial instruments and investments, banks’ pre-provision profits are expected to rise by 8% in 2027. We expect ROE to resume improving in 2027.

Decent dividend yield. On the back of sizable excess CET1 capital and an effort to support ROE, we expect banks to maintain high payout ratios and deliver 2026F DPS on par with or higher than 2025 levels, translating to a decent dividend yield of 4–7%.

Rolled over TP. We raise TP for all banks as we roll over TP to mid-2027 with a hike in L-T growth by 25 bps to 1.25% reflect to a start of Thailand's investment cycle.

Large banks as the sector picks. We prefer large banks as the sector picks to capture a start of the investment cycle, which will be a key cusp for banking sector in long term. In addition to KTB, we thus add KBANK and BBL as the top picks.

Key risks: 1) Asset quality risk from economic slowdown, 2) NIM risk from a cut in interest rates, and 3) ESG risk from market conduct.
