Further loan contraction in October
In October, sector loans contracted 0.8% MoM, 2.4% YoY and 3.8% YTD, bringing downside risk to our 2025F forecast of a 1% contraction. We expect earnings to fall at most banks in 4Q25 on a QoQ basis (flattish YoY) and in 2026 on unsustainable investment gains and a further NIM narrowing. We expect DPS to move up gradually with attractive dividend yield despite the expected fall in earnings in 2026-2027 on unsustainable FVTPL and investment gains and a narrowed NIM. We keep KTB as the sector pick.
Further loan contraction in October. The sector’s loans contracted 0.8% MoM, 2.4% YoY and 3.8% YTD in October. KTB had the largest reduction in loans at 2.4% MoM (government and corporate loans), followed by BAY at 2.2% MoM. Only TISCO and BBL saw a MoM loan growth at 0.9% and 0.4%, respectively. TISCO is the only bank with a YTD loan expansion, though this is small. The sector’s 3.8% YTD contraction in loans was worse than we had anticipated and we see downside risk to our forecast of a 1% contraction in sector loans in 2025, particularly at KTB.
NIM still under pressure but less so. We expect NIM to continue pressured by interest cuts in 4Q25 and 2026. Our forecast has factored in a cut in the policy rate of 25 bps in December and 50 bps to 0.75% in 2026. As a result of greater deposit repricing after the rate cuts and expectation of less of a step down in the policy rate (50 bps in 2026F vs. 100 bps in 2025F), we expect the sector’s NIM to narrow 12 bps (13-19 bps for the four largest banks) in 2026F, around half of the 25 bps in 2025F (22-41 bps for the four largest banks). We expect NIM to bottom out in 3Q26.
Earnings outlook: Unsustainable gains and NII. The growth in bank earnings in 9M25 came from a substantial rise in gains on financial instruments and investment as a result of a more favorable capital market, both bond and equity. We believe these gains are unsustainable at this level as the bond market has become less favorable after a YTD rise in bond yield. We expect 4Q25F earnings to fall QoQ (but be flattish YoY), with a seasonal rise in opex, minimal narrowing in NIM on expectation of a 25 bps cut in the policy rate in December, lower FVTPL gains and easing credit cost after front-loading ECL in 9M25. We expect the sector’s 2026F earnings to fall 6% after a 6% rise in 2025, with mute loan growth, a 12 bps drop in NIM on expectation of a 50 bps cut in the policy rate, with credit cost down 5 bps, non-NII down 5% (lower FVTPL and investment gains) and tighter opex.
Expect a gradual rise in DPS. We look for DPS to move up gradually despite an expected fall in earnings in 2026-2027 on unsustainable FVTPL and investment gains and narrowed NIM. Backing this is sizable excess capital as a result of slow loan growth amidst an unfavorable macro backdrop. Banks’ current tier-1 capital adequacy ratio is at 17-20%, still well above their desired optimal level of 14-15%. We expect banks to be able to sustain good dividend yield at 6-8% as they appear to be proactive in capital management to provide an optimal return to shareholders balanced with long-term business growth.
Keep KTB as the sector pick. We keep KTB as the sector pick on a lower asset quality risk than peers, superior ROE to peers, and the expected high dividend yield.
Key risks: 1) Asset quality risk from economic slowdown and trade war, 2) NIM risk from a further cut in interest rates, 3) ESG risk from market conduct and 4) cyber security risk.
