Loan growth recovering, NIM bottoming
Loan growth in April suggests an upside to 2026F loan growth with a L-T upside from a potential return in an investment cycle in view of the skyrocketing BoI applications. The inflationary headwinds arising from the Iran war has ended the rate cut cycle and thus puts NIM at an inflection point, but raises asset quality risk, though this is expected to be manageable. We expect earnings to be weaker in 2Q26 and 2026 but a solid DPS will continue offering attractive dividend yields of 5-8%. We keep KTB as the sector pick.
Loan growth picking up with upside from investment cycle. In April, the sector’s loans grew 0.7% MoM, 0.9% YoY and 1.6% YTD, better than expected. Excepting TISCO, all banks under our coverage saw MoM loan expansion in April, led by KBANK and BAY. Large corporate loans resumed expansion YTD, partly reflecting increased working capital demand associated with higher energy and raw material costs among firms directly affected by the war in the Middle East. SCB, BBL and KTB had the strongest YTD loan growth, already exceeding our original full-year forecast. We thus raise our 2026F loan growth for SCB, BBL and KTB to 3% from 2% and the sector’s 2026F loan growth to 2.3% from 1.8%. We see a L-T recovery in loan growth with upside from a return of Thailand's investment cycle, supported by skyrocketing BoI investment applications to a record-high Bt1.02trn in 1Q26 vs. Bt1.88trn in 2025.
NIM at an inflection point. Inflationary pressure brought by the Middle East war is expected to have ended the rate cut cycle, with the 25 bps cut in February being the last. Thus, we expect NIM to bottom out in 2Q26 and gradually improve in 2H26. We now forecast a fall in the sector’s NIM of 25 bps in 2026.
Easing NPL inflow with sizable buffer against rising asset quality risk. In 1Q26, the banking system’s NPL inflow fell a sharp 34% QoQ to a 10-year low with a 29% QoQ decrease in new NPLs to a 10-year low. Meanwhile, the sector’s LLR coverage rose from 186% in 4Q25 to 190% in 1Q26 as banks set aside additional management overlay for the Iran war. Banks have erected high guardrails against uncertainties by building management overlay and tightening credit policy over the last few years. We believe asset quality risk is manageable under the base case scenario that the war and the restriction of shipping through the Strait of Hormuz extends no longer than three months. We now expect the sector’s 2026F credit cost to be stable.
Weaker earnings in 2Q26 and 2026. We anticipate a 7% fall in sector earnings in 2026F, with 2% loan growth, a 25 bps drop in NIM on a 25 bps cut in the policy rate, with stable credit cost, non-NII up 3% (lower FVTPL and investment gains) and tighter opex. The end of the rate cut cycle in 1Q26 should foster the start of earnings recovery in 2027. We expect 2Q26 earnings to fall QoQ (lower NII and non-NII and higher ECL) and YoY (lower NII).
Capital management remains supportive. On the back of sizable excess CET1, we expect 2026F DPS to remain solid with a good dividend yield of 5-8%. There is room for share buyback programs by TTB and KBANK as long as PBV is less than 1x.
Keep KTB as the sector pick. Backing our choice: 1) an expected good dividend yield of 7.7% for 2026, supported by its strong capital base, 2) lower asset quality risk than peers with high LLR coverage and the upcoming setup of JVAMC, and 3) potential additional FVTPL gains from THAI in 3Q26.
Key risks: 1) Asset quality risk from an economic slowdown and escalation of the Middle East war, 2) NIM risk from a cut in interest rates, 3) ESG risk from market conduct and 4) cyber security risk.
