Earnings bottom; Upgrade to OUTPERFORM

DELTA reported a 2Q26 net profit below all estimates by 35% on higher-than-expected raw material cost. 2Q26 core profit still increased 20% YoY, driven by strong demand for high-margin AI-related products but declined 29% on higher raw material cost. We have revised down our 2026 core earnings by 12% to reflect the impact of higher raw material costs, while keeping our 2027 forecast unchanged. We upgrade recommendation to OUTPERFORM from NEUTRAL as we expect earnings to remain solid in 2H26 and 2027 driven by strong AI-related products demand. Our new mid-2027 TP is Bt352 (from Bt358), based on 110x PE, or +2SD of its five-year PE mean.

2Q26 results were below all estimates. DELTA reported a net profit of Bt6.1bn in 2Q26, below our and consensus estimates by 35% due to higher-than-expected raw material costs. Excluding non-recurring items such as forex gains and inventory provisions, DELTA’s 2Q26 core profit was Bt6.1bn, up 20% YoY. This was driven by strong demand for AI-related products, particularly power electronics and AI data centers, which led total revenue to increase by 47% YoY, while gross margin expanded to 26.8% in 2Q26 from 25% in 2Q25. However, core profit fell 29% QoQ as elevated raw material costs, caused by shortages of silicon carbide diodes, power MOSFETs, PCBs, and chemicals, compressed the gross margin to 26.8% in 2Q26 from 31.7% in 1Q26, despite total sales growing 6.2% QoQ on continued demand for AI-related products. Power electronics segment revenue (72% of total revenue) grew 92% YoY and 5% QoQ, with an operating margin of 16.5% (1Q26: 23%, 2Q25: 21%). Infrastructure revenue (17% of total revenue) increased 40% YoY and 5% QoQ, with an operating margin of -1.9% (1Q26: 9.5%, 2Q25: 4.6%) due to the impact of higher raw material costs related to high-end power semiconductor components. SG&A/sales reached a new high of 17.4% in 2Q26 (1Q26: 15.9%, 2Q25: 13.5%) driven by higher selling and R&D expenses in line with new product development, especially new liquid cooling products.

2H26 earnings outlook is expected to continue increasing YoY. DELTA outlined its strategy to handle raw material shortages by diversifying sources and securing vendor contracts. Management expects the situation to ease starting this August, which should lower raw material costs. Combined with the reversal of an inventory provision in 2H26, gross margin is projected to improve by around 2% QoQ to 29–30% in 3Q26. Additionally, DELTA is negotiating price hikes with customers to offset higher raw material costs, which are expected to take effect in 4Q26. Orders for AI data center/infrastructure and liquid cooling products remain strong for 2H26, with the new Bangpoo plants completed in 3Q26 to support high demand. Given the robust 2H26 outlook for AI-related products and strategies to manage material shortages, we expect the market will not significantly downgrade forecasts.

Action/Recommendation. We revised down our 2026 core earnings forecast by 12% to reflect the short-term impact of raw material shortages and lowered our gross margin assumption to 29.3% from 30.4% previously, while keeping our 2027 forecast unchanged. We expect core earnings to bottom out in 2Q26 and project 2H26 core earnings momentum to grow by 36% YoY, alongside 42% core earnings growth in 2027. This growth is driven by a strong order backlog for AI-related products and the high probability of an ASP increase in 4Q26 to cover higher raw material costs. As a result, we upgrade our recommendation to OUTPERFORM from NEUTRAL with a new mid-2027 TP of Bt352 (from Bt358) based on 110x PE, or +2SD of its 5-year historical PE mean.

Key risks are a slowdown in the AI data center capex cycle, the automotive industry, and exchange rate volatility. Key ESG risks are labor and supplier management.
